Quarterly Estimated Taxes on Side Income Without a Penalty

A reader emailed me last spring with a familiar shock. She had earned about $14,000 from freelance design on top of her salary, filed her return in April, and found she owed $3,900 plus a $160 underpayment penalty she had never heard of.

A reader emailed me last spring with a familiar shock. She had earned about $14,000 from freelance design on top of her salary, filed her return in April, and found she owed $3,900 plus a $160 underpayment penalty she had never heard of. Nothing had gone wrong with her work. She simply did not know the IRS expects tax on side income during the year, not at the end of it.

Quarterly estimated taxes for side income are how you avoid that bill. The rules are less complicated than they look, and there are two shortcuts most people never use. With the final 2026 payment due on January 15, 2027, now is a good time to check where you stand and fix it before the penalty clock runs any further.

Who Has to Pay Quarterly Estimated Taxes on Side Income

The trigger is simple. If you expect to owe $1,000 or more in federal tax when you file, after subtracting withholding and refundable credits, the IRS expects estimated payments. Side income that commonly triggers it includes freelance and gig work, rental income, a small online shop, and investment gains or dividends that nobody withholds tax from.

People with only a few hundred dollars of extra income usually stay under the threshold. Once side income passes roughly $4,000 to $6,000 a year, most people cross it, especially because self-employment income carries an extra tax that wages do not.

The Real Tax Rate on Freelance Money

This is the part that surprises people. Self-employment income is hit twice: once by regular income tax and once by self-employment tax, which covers Social Security and Medicare.

  • Self-employment tax is 15.3 percent, applied to 92.35 percent of your net profit.
  • Your regular income tax rate applies on top, at your marginal bracket.
  • You can deduct half of the self-employment tax, which trims the income tax slightly.

For someone in the 22 percent bracket, the combined rate on each extra dollar of side profit lands somewhere around 34 to 36 percent before any state tax. A useful rule of thumb is to move 30 percent of every freelance payment into a separate savings account the day it arrives, and 35 percent if you live in a state with income tax.

The 2026 Payment Calendar

The quarters are not equal lengths, which catches people out. The second payment comes only two months after the first.

Income earnedPayment due
January 1 to March 31April 15, 2026
April 1 to May 31June 15, 2026
June 1 to August 31September 15, 2026
September 1 to December 31January 15, 2027

When a date falls on a weekend or federal holiday, it moves to the next business day. Payments can be made through IRS Direct Pay, EFTPS or your IRS online account, and each one should be marked as a 1040-ES payment for the correct tax year.

The Safe Harbor Rule That Removes the Guesswork

You do not have to predict this year's income perfectly. The IRS will not charge an underpayment penalty if your withholding and estimated payments together cover the smaller of these two amounts:

  1. 90 percent of the tax you owe for the current year, or
  2. 100 percent of last year's total tax, rising to 110 percent if last year's adjusted gross income was above $150,000.

The second option is the one I recommend to almost everyone with irregular side income. Look at line 24 of last year's Form 1040, the total tax. Subtract what your employer will withhold this year. Divide the rest by four. Pay that each quarter and you are protected from the penalty, even if your side business doubles. You may still owe a balance in April, but no penalty on it.

Why I Usually Tell People to Skip Estimated Payments

Most guides tell side earners to start sending quarterly payments. If you also have a salaried job, I think there is a better route: raise your paycheck withholding instead.

Here is why. The IRS treats withholding as if it were paid evenly across the year, no matter when it actually came out of your pay. Estimated payments only count from the date you send them. So if you realize in October that you are short, an extra $400 withheld from each of your remaining paychecks fixes the whole year, while a late estimated payment only fixes the quarters after it.

To do it, submit a new Form W-4 to your employer and enter the extra amount on line 4(c). It takes ten minutes and you never have to remember a deadline. Our guide to how tax withholding shapes your take-home pay explains the form in more detail. Estimated payments still make sense if you have no wage job, or if your side income is large and lumpy enough that a paycheck cannot absorb it.

Mistakes That Lead to Penalties

  • Paying everything in January. A single payment at the end does not cover the earlier quarters, so a penalty still accrues on those.
  • Forgetting state estimates. Most states with an income tax run their own quarterly system with similar dates.
  • Ignoring uneven income. If most of your side income arrived in the fourth quarter, the annualized income method on Form 2210 can shrink or erase a penalty. It takes extra paperwork, but it can be worth it.
  • Spending the tax money. The penalty is small compared with the problem of having nothing set aside in April.

The penalty itself works like interest, tied to the federal short-term rate plus three percentage points and charged for each day a payment is late. It is annoying rather than ruinous, which is another reason not to panic if you have already missed a quarter.

FAQ

What if I already missed a quarterly payment this year?

Pay what you can now. The penalty is calculated daily, so every week you wait adds a little more. Making the January payment in full still limits the damage.

Do I need to pay estimated taxes in my first year of freelancing?

If you had no tax liability at all last year and were a US citizen or resident for the full year, you owe no penalty for this year. Most people with a prior salary do have a liability, so the normal rules apply.

What happens if I cannot afford the full tax bill in April?

File on time anyway, because the failure to file penalty is far larger than the failure to pay penalty. Then set up an installment agreement, as covered in how an IRS payment plan actually works.

What to Do This Week

Open last year's return, note the total tax, and compare it with what your withholding plus any estimated payments will cover for 2026. If there is a gap and you have a wage job, update your W-4 now. If you do not, schedule the January 15 payment today. Then set aside 30 percent of every side payment from here on. More guides on keeping the IRS off your back are in our taxes section.
